That is so sad Can I mention something? While in bereavement counseling after my preemie son died, we dealt with the topic of telling children and talking to them about it. Lying to your daughter is going to make is much harder on her. Kids are not dumb so she will pick up on the difference between their happiness and being excited for the baby to now being sad.
I know this is your decision as well as her dad's, but I think being honest with her is best.
eta: I could email you some literature I received that deals with talking to children about loss whether it be one or multiple losses

I am respecting the wishes of her stepmom and she wants me to tell her that it was a mistake and that they saw a cyst not a baby...........all her stepmothers's neices and her son think this and it would be too much to tell my daughter the truth and then tell her she couldnt tell anyone

How old is your daughter? I'm not big on lying to anyone, but I think children can be an exception. You know her best and would know what she can/can't handle. I think given that she's already lost a brother, it may be best not to tell her the truth.

Here's an article from the Miscarriage Association about telling children about miscarriages.

They say some parents find success in telling children that a miscarriage is like seeds planting to grow a tree--not every seed will grow to be a tree. If you're daughter is under 2 or unaware of the pregnancy they say it may not be appropriate to tell her.

Like I said, this was up to all of you as her loving parents. I didn't mean to spark a debate on whether or not children should be told about each loss. But I just wanted to share what I learned to hopefully help somehow.
