Technically everything is w/in walking distance of everything else in Manhattan - it's just a matter of how far you're willing to walk.
How old is your DS?
I would personally avoid Times Square - I'm not a fan of going there w/ the kids b/c it's a mob scene and I'm a total city buff.......

If he is in a stroller I say central park - it is about 25 minute walk and there is a playground pretty close to the entrance.

totally depends on how far you want to walk, and hold old your DS is... I would also suggest central park, so he can get out and run around, but you will have a little bit of walking to do... have fun!

Re: Where to take DS within walking distance of Penn?
Madison Square Park has a very good playground for kids and Shake Shack is there too. The playground is at 26th and Madison and Shake Shack is at 23rd and Madison. Definitely a very doable walk from penn. I personally think central park is wayyyyy too far to walk to with a 2yo and times square doesn't have much to offer a 2yo other than toys r us - which I'm sure you aren't traveling from li to visit...
